Water is coming out from the gear housing where the lower and upper units attach. I have disassembled 3 times to check seals and alignment to no avail.

However the thermostat even if jammed closed will not be the problem, although changing it would be a generally good idea. I have just bought a 2004 60 efi, my fourth Mercury in 10 years. Use a multimeter and test for voltage at the battery- you should have 13.8 volts+ at 1200 rpm. If not, prepare yourself to replace the voltage regulator.
